This is a reputable agency with a wide selection of properties to choose from:

If you can live without a second bath (we couldn't with 2 teenaged daughters), you'll have a better chance of making your budget. London is very expensive, though a little less so these days because of the exchange rate. We used the agency a while ago for a 2-week rental in Kensington (which is no longer listed on their site). Enjoyed the area a lot: walk to many shops and restaurants, Kensington High Tube, KP, KP Gardens, V&A. etc. Obviously you will need to use public transportation a lot no matter where you stay since London is very spread out.

We ended up going with a place on Kensington High St, 2 blocks from Whole Foods and 3 from the tube. Looks like a great area...
I so appreciate everyone's help, input, ideas!
Now onto planning the week! Any recommendations on restaurants in the area would be most welcome!

Nice!
Kensington Palace - with Princess Diana's dresses.
Walk through Kensington Palace Gardens to gawk at the mansions there.
Go to Holland Park - feed the fish in the Kyoto Gardens. There's a playground too.
Restaurants:
The Ivy Kensington Brasserie
Giraffe - it's a chain, there's one close to you. Great kids menu
For great fish; Kensington Place, Kensington Church Street.
If you want burgers/fries; Sticky Fingers is a Rolling Stones-themed burger place just off Kensington High Street. We used to take our kids there 20+ years ago. I recently noticed that it is still there. Maybe not what you are looking for, if your coming from the US.

The Orangery restaurant in Kensington Gardens offers tea in a environment appropriate for younger children (more relaxed, not so proper). It's in Kensington Palace, just south of Princess Diana's playground.

FYI the tea/scones/cakes/sandwiches thing is called 'afternoon tea', not high tea. The Orangerie would be good, as Mimar suggests. It gets some mixed reviews, but with small children it's a good place and not too formal.
For pubs, check out the Churchill Arms on Kensington Church Street. Google a picture of it. Funnily enough the food they serve is Thai. For more traditional food (including Sunday lunch) have a look at the Windsor Castle on Campden Hill Road.

We were just there in February and stayed not far from your location - that Whole Foods is amazing!
One thing we really enjoyed was the Kensington Roof Gardens. Our London Walks tour took us there, but it is free access to anyone. You just need to sign in with reception. More info here:

It was such a fun thing to do - and free admission during the day. There is a restaurant, Babylon, and you can also have afternoon tea but you may need reservations.
Access to everywhere from Kensington High Street station was very easy.
And, coming out of Whole Foods, if you turn right on Kensington High Street and walk a block and a half to Kensington Court, just a few doors down is Arcadia Restaurant - some of the best Italian food and wine I have ever had, and that includes in Italy. Lovely Italian staff are extremely friendly and would love your little ones. Very reasonable price, especially before 6pm when they have the 2-course special. (The risotto is to die for!!!)
Have a wonderful time - I love London and am planning to take my grandkids next spring.
