Munich or Innsbruck with kids

IMHO Munich is a 10 and Innsbruck is a 2 on their best day. Do Munich with a day trip to the Garmish, Oberammergau, Fussen area. I would rent a car. Pick it up at a lot away from the train station because they slap ab19% surtax on cars rented at train stations or airports. Check with Gemut.com to reserve a car.
Your kids will love the Duetsches Museum in Munich and the myriad of Christmas markets. Check to make sure they are still doing it but you might want to take them to the Bavarian Evening show at the Hofbrauhaus. Slap dancing, cow bells yodeling and chicken dancing.
We like to stay in one of the dozens of hotels near the main train station. The is a nice little ice rink at Karl's Tor on your walk from the train station to Marienplatz, the center of town. The kids might like the booths selling prune people or the cresch market with wood carved nativity figures of every discription. It is just a block from Marienplatz. There is yet another Christmas market that is midevel (sp). They have pigs roasting on coals and other unusual stuff.
If you have extra time a daytrip by train to Salzburg is magic. Two hours by train each way. Use the Bavaria ticket and the whole family goes on one fare after 9am. In Salzburg they have their own Christmas market plus the kids will like the castle on the hill above the town.
