It depends on what you want to spend, where you want to be located, and what you're interested in, but there are several excellent choices besides the Hilton. I've always enjoyed the Ocean Key House, which has just been redone and has one of the nicest pier bars on the island.
If you've done any research, you already know that the beaches are terrible, so don't be going there for that. There are so many good restaurants that's it's hard to recommend, but Sevenfish has been my favorite for seafood for awhile.

Alice's at La-Te-Da has excellent seafood, although it's not a seefood restuarnt. It was the best that I have had in Key West. A bit pricey (what isn't in Key West) but definitely worth it! Another place I might suggest for lunch (I've been there several times, but never dinner) is Mangoes on Duval Street. I've had some incredible lunches there, great setting, great drinks, and great food. I always look foward to going back when I go to Key West and have never been disappointed yet.

I would definitely suggesting going to Mallory Square at sunset. It is a beautiful waterfront square at the end of Duval Street. At sunset, there will be several street performers (fire jugglers, a man that lays on a bed of nails, ect.). This area becomes very lively at sunset and is a lot of fun.

I would definitly suggest the Key Lime Pie at Mangoes on Duval and the other food there is excellent as well.
AS far as things to do, your options as endless. One of my favorites is the jet ski tour they offer, you ride around the island and they point out spots while you are on your own jet ski. The fun part is that you are in the calm Gulf for awhile and then you go into the ocean!! Tours like this are along duval street in booths.
