Karen's advice is good! We spent two nights in Toledo, but taking a bus back and forth would have been easy.

The nice thing about staying in Madrid and then daytripping is that you don't have to take your luggage, so you are so much more flexible. For example, if we would have daytripped, we definitely would have taken the bus back to Madrid, but with our luggage and the rain, well the cab seemed better.

That said, the nice thing about staying in Toledo is that if you want to stay out late to enjoy the atmosphere you aren't restricted by the bus schedule.

Either way, it's a good move.

My husband and I really loved Madrid! We spent a total of 4 days there, but the first day was the day we arrived from the US, so it was a bit of a wash.

So if I were going again (which I hope to), I think we would stay in Madrid for 5 or so nights and then daytrip to Toledo or Segovia or both. By staying in Madrid, you are keeping your options open. If you love it, then you can cut a daytrip, but if you feel like you are ready for a change, then you would be able to move around easily.

I forgot to add one thing. I think that the last bus from Toledo to Madrid is around 10:00ish. I am not certain, but that is what I think it is - so you wouldn't be having to go back to Madrid terribly early. Also I think the buses from Madrid to Toledo start early in morning (like by 6 or 7).
