Have you considered Cozumel? There is great snorkelling, and a lot of the hotels/resorts cater to families. The resort we stayed at (El Cozumeleno) had continous programming for kids/families and various shows every night - unfortunatly not what we were looking for, but great for families. Most of the snorkelling/diving is on the south side of the island.
Cozumel offers a variety of activities, in addition to the water that can be fun - many of which are economical.

We stayed at the Holiday Inn in Grand Cayman with our three young kids (5, 3 and 6 months) a couple of Decembers ago and had a wonderful time. While it had no children's programs, the amenities and atmosphere were very family-friendly--gorgeous beach, cool pool, very friendly people (would a snob stay at a Holiday Inn, anywhere?!) We had a breakfast buffet included, other meals were free for the kids if we ate, and the prices were extremely reasonable. A supermarket was across the street, lots of restaurants (ALL with highchairs) were nearby and my husband arranged diving on a hotel boat.

Grand Cayman is the best destination of all the island I've visited. It's very safe and has many condos you can rent which will save $$$$$. Good supermarkets so you can buy food for the kids. Try Silver Sands Condos Seven Mile Beach...it's on West End. We've also stayed at Villas of the Galleon next to the Holiday Inn (more expensive).
Snorkel at the cemetery beach at West End. Get a sitter and snorkel just off Eden Rock Dive Shop in town.
Take the kids to Sting Ray City!!!!
You should be able to arrange for a babysitter occasionally as the Caymanians are very pleasant and responsible.
